Experian’s State of the Automotive Finance Market Report: Q3 2022 found that consumers with credit scores between 300 and 660—also considered as the nonprime segments—are continuing to opt for used vehicles rather than new.
According to Experian’s State of the Automotive Finance Market Report: Q2 2022, the average new vehicle interest loan rate for consumers with a credit score between 501 and 600, also referred to as subprime, was 9.75%—compared to prime consumers with a credit score between 661 and 780, who had an average new vehicle interest loan rate of 4.03% this quarter.
As subprime originations decrease, some think that subprime consumers are being locked out of the automotive finance market, but that’s not the whole story.
From the time we wake up to the minute our head hits the pillow, we make about 35,000 conscious and unconscious decisions a day. That’s a lot of processing in a 24-hour period. As part of that process, some decisions are intuitive: we’ve been in a situation before and know what to expect. Our minds make shortcuts to save time for the tasks that take a lot more brainpower. As for new decisions, it might take some time to adjust, weigh all the information and decide on a course of action. But after the new situation presents itself over and over again, it becomes easier and easier to process. Similarly, using traditional data is intuitive. Lenders have been using the same types of data in consumer credit worthiness decisions for decades. Throwing in a new data asset might take some getting used to. For those who are wondering whether to use alternative credit data, specifically alternative financial services (AFS) data, here are some facts to make that decision easier. In a recent webinar, Experian’s Vice President of Analytics, Michele Raneri, and Data Scientist, Clara Gharibian, shed some light on AFS data from the leading source in this data asset, Clarity Services. Here are some insights and takeaways from that event. What is Alternative Financial Services? A financial service provided outside of traditional banking institutions which include online and storefront, short-term unsecured, short-term installment, marketplace, car title and rent-to-own. As part of the digital age, many non-traditional loans are also moving online where consumers can access credit with a few clicks on a website or in an app. AFS data provides insight into each segment of thick to thin-file credit history of consumers. This data set, which holds information on more than 62 million consumers nationwide, is also meaningful and predictive, which is a direct answer to lenders who are looking for more information on the consumer. In fact, in a recent State of Alternative Credit Data whitepaper, Experian found that 60 percent of lenders report that they decline more than 5 percent of applications because they have insufficient information to make a loan decision. The implications of having more information on that 5 percent would make a measurable impact to the lender and consumer. AFS data is also meaningful and predictive. For example, inquiry data is useful in that it provides insight into the alternative financial services industry. There are also more stability indicators in this data such as number of employers, unique home phone, and zip codes. These interaction points indicate the stability or volatility of a consumer which may be helpful in decision making during the underwriting stage. AFS consumers tend to be younger and less likely to be married compared to the U.S. average and traditional credit data on File OneSM . These consumers also tend to have lower VantageScore® credit scores, lower debt, higher bad rates and much lower spend. These statistics lend themselves to seeing the emerging consumer; millennials, immigrants with little to no credit history and also those who may have been subprime or near prime consumers who are demonstrating better credit management. There also may be older consumers who may have not engaged in traditional credit history in a while or those who have hit a major life circumstance who had nowhere else to turn. Still others who have turned to nontraditional lending may have preferred the experience of online lending and did not realize that many of these trades do not impact their traditional credit file. Regardless of their individual circumstances, consumers who leverage alternative financial services have historically had one thing in common: their performance in these products did nothing to further their access to traditional, and often lower cost, sources of credit. Through Experian’s acquisition and integration of Clarity Services, the nation’s largest alternative finance credit bureau, lenders can gain access to powerful and predictive supplemental credit data that better detect risk while benefiting consumers with a more complete credit history. Alternative finance data can be used across the lending cycle from prospecting to decisioning and account review to collections. In the credit game, the space is deep and diverse. From super prime to prime to subprime consumers, there is much to be learned about how different segments are utilizing credit and navigating the financial services arena. With 78 percent of full-time workers saying they live paycheck-to-paycheck and 71 percent of U.S. workers responding that they live in debt, it is not surprising a sudden life event can plunge a solid credit consumer from prime to subprime within months. Think lost job, divorce or unexpected medical bill. This population is not going away, and they are seeking ways to make ends meet and obtain finances for needs big and small. In many instances, alternative credit data can shed a light on new opportunities for traditional lenders, fintech players and those in the alternative financial space when servicing this specific consumer segment. In a new study, Clarity analyzed the trends and financial behavior of subprime loan users by looking at application and loan data in Clarity’s database, as well as overlaying VantageScore® credit score insights from Experian from 2013 to 2017. Clarity conducted this subprime trends report last year, but this is the first time it factored in VantageScore® credit score data, providing a different lens as to where consumers fall within the credit score tiers. Among the study highlights: Storefront single pay loan customers are becoming more comfortable with applying for online loans, with a growing percentage seeking installment products. For the first time in five years, online single pay lending (payday) saw a reduction in total credit utilization per customer. Online installment, on the other hand, saw an increase. While the number of online installment loans increased by 12 percent and the number of borrowers by only 9 percent, the dollar value grew by 30 percent. Online installment lenders had the greatest percentage increase in average loan amount. California and Texas remain the most significant markets for online lenders, ranking first and second for five years in a row due to population size. There has also been growth in the Midwest. The in-depth report additionally delves into demographics, indicators of financial stability among the subprime market and comparisons between storefront and online product use and performance. “Every year, there are more financial lenders and products emerging to serve this population,” said Andy Sheehan, president of Clarity Services. “It’s important to understand the trends and data associated with these individuals and how they are maneuvering throughout the credit spectrum. When discussing automotive lending, it seems like one term is on everyone’s lips: “subprime auto loan bubble.” There’s always someone who claims that the bubble is bursting. But a level-headed look at the data shows otherwise. According to our Q1 2017 State of the Automotive Finance Market report, 30-day delinquencies dropped and subprime auto lending reached a 10-year record low for Q1. The 30-day delinquency rate dropped from 2.1 percent in Q1 2016 to 1.96 percent in Q1 2017, while the total share of subprime and deep-subprime loans dropped from 26.48 percent in Q1 2016 to 24.1 percent in Q1 2017. The truth is, lenders are making rational decisions based on shifts in the market. When delinquencies started to go up, the lending industry shifted to more creditworthy customers. This is borne out in the rise in customers’ average credit scores for both new and used vehicle loans: The average customer credit score for a new vehicle loan rose from 712 in Q1 2016 to 717 in Q1 2017. The average customer credit score for a used vehicle loan rose from 645 in Q1 2016 to 652 in Q1 2017. In a clear indication that lenders have shifted focus to more creditworthy customers, super prime was the only risk tier to grow for new vehicle loans from Q1 2016 to Q1 2017. Super-prime share moved from 27.4 percent in Q1 2016 to 29.12 percent in Q1 2017. All other risk tiers lost share in the new vehicle loan category: Prime — 43.36 percent, Q1 2016 to 43.04 percent, Q1 2017. Nonprime — 17.83 percent, Q1 2016 to 16.96 percent in Q1 2017. Subprime — 10.64 percent, Q1 2016 to 10.1 percent in Q1 2017. For used vehicle loans, there was a similar upward shift in creditworthiness. Prime and super-prime risk tiers combined for 47.4 percent market share in Q1 2017, up from 43.99 percent in Q1 2017. At the low end of the credit spectrum, subprime and deep-subprime share fell from 34.31 percent in Q1 2016 to 31.27 percent in Q1 2017. The upward shift in used vehicle loan creditworthiness is likely caused by an ample supply of late model used vehicles. Leasing has been on the rise for the past several years (and is at 31.06 percent of all new vehicle financing today). Many of these leased vehicles have come back to the market as low-mileage used vehicles, perfect for CPO programs. Another key indicator of the lease-to-CPO impact is the rise in used vehicle loan share for captives. In Q1 2017, captives had 8.3 percent used vehicle loan share, compared with 7.2 percent in Q1 2016. In other findings: Captives continued to dominate new vehicle loan share, moving from 49.4 percent in Q1 2016 to 53.9 percent in Q1 2017. 60-day delinquencies showed a slight rise, going from 0.61 percent in Q1 2016 to 0.67 percent in Q1 2017. The average new vehicle loan reached a record high: $30,534. The average monthly payment for a new vehicle loan reached a record high: $509. Findings from Experian's latest State of the Automotive Finance Market analysis showed market share for nonprime, subprime and deep subprime automotive loans for new vehicles grew by 13.6 percent and new vehicle leasing increased by 7.53 percent year over year in Q3 2012. Thirty-day delinquencies fell slightly from 2.78 percent in Q3 2011 to 2.67 percent in Q3 2012 and 60 day delinquencies fell from 0.71 percent in Q3 2011 to 0.69 percent in Q3 2012.
Not surprisingly, bankcard utilization is the highest among subprime consumers with VantageScore D and F tiers having average bankcard utilization rates of 68% and 81% respectively. In comparison, VantageScore A tier (super prime) consumers had an average bankcard utilization rate of 6% and VantageScore B tier (prime) consumers had an average bankcard utilization rate of 15%. Loans to customers in the nonprime, subprime and deep-subprime credit risk tiers accounted for more than one in four new vehicle loans in Q2 2012. With 25.41 percent of all new vehicle loans opened by customers in the nonprime, subprime and deep-subprime credit risk tiers, loans for this group were up 14 percent when compared with Q2 2011. Some borrowers who are deemed subprime by traditional credit scoring criteria are actually quite creditworthy and are identified as prime or near-prime consumers when using the more inclusive VantageScore® credit score. Based on a VantageScore® Solutions' study of infrequent users of credit, 15.5 percent were found to have either prime or super-prime risk. In addition, among new entrants to the credit scene — including students who recently graduated, immigrants and recently divorced consumers — 26.5 percent were found to have either prime or super-prime risk profiles. The FDIC has proposed a new rule that will change the way large lenders define and calculate risk for their FDIC Deposit Insurance Assessment. The revised definitions in the proposed rule rely on "probability of default" and eliminate all references to the traditional three-digit credit score used to calculate subprime exposure -- changing the way large banks calculate their FDIC assessments. This new ruling will allow lenders to uniformly assess risk in their portfolios--regardless of the scoring models they use. Lenders continued to increase their appetite for risk in Q2 2011, with new vehicle loans for customers with credit outside of prime increasing by 22.4 percent compared with the previous year. In Q2 2011, 22.29 percent of all new vehicle loans went to customers in the nonprime, subprime and deep-subprime categories, increasing from 18.21 percent in Q2 2010. The largest percentage increase in new car loans was in the category with the highest risk: deep subprime, which jumped 44.1 percent, moving from 1.48 percent of all new vehicle loans in Q2 2010 to 2.13 percent in Q2 2011. Lenders are increasing loans to credit-challenged customers. According to Experian's quarterly automotive credit analysis, 21.87 percent of all new vehicle loans went to customers in the nonprime, subprime and deep-subprime categories. The largest percentage increases were in the two highest-risk segments: deep subprime, which jumped 17.3 percent, and subprime, which jumped 17.8 percent. Nonprime loan share increased 12.5 percent.
